What Is Smart Salary Sacrifice?

Smart salary sacrifice—also called salary packaging—is an arrangement where you and your employer agree to reduce your pre-tax salary in exchange for benefits of similar value. Because your taxable income falls, you pay less income tax and Medicare levy. The Australian Taxation Office explains that this can boost your net disposable income, but it’s important to understand how it interacts with tax brackets, the Medicare levy, and superannuation.

How Salary Sacrifice Changes Your Tax Brackets

Australia uses progressive tax rates. For 2026–27, the rates are:

  • Nil on the first $18,200
  • 15¢ per $1 from $18,201 to $45,000
  • 30¢ per $1 from $45,001 to $135,000
  • 37¢ per $1 from $135,001 to $190,000
  • 45¢ per $1 over $190,000

When you sacrifice part of your salary, your taxable income drops, potentially moving you into a lower bracket. The ATO provides a clear example: Sam earns $65,000 a year. Without salary sacrifice, Sam pays $10,288 in income tax plus $1,300 Medicare levy, leaving $53,412 after tax. By sacrificing $17,353 for a car benefit (without employee contributions), Sam’s taxable income falls to $47,647, reducing income tax to $5,082.10 and Medicare to $952.94. After the sacrifice amount, net disposable income is $41,611.96—slightly less than without packaging. However, if Sam makes an employee contribution of $7,000, the sacrifice drops to $4,145, taxable income is $60,855, and net disposable income rises to $43,593.40, a gain of over $1,600.

Medicare Levy and Salary Sacrifice

The Medicare levy is 2% of your taxable income for most taxpayers. The latest published single-person thresholds are $28,011 and $35,013. If your taxable income is between these amounts, a shade rate applies (10¢ per $1 over the lower threshold). Full-time workers on the national minimum wage ($26.44 per hour, $1,004.90 per week) earn about $52,255 annually, well above the upper threshold, so they pay the full 2%. By reducing your taxable income through salary sacrifice, you directly lower your Medicare levy. The ATO’s Sam example shows the levy dropping from $1,300 to $952.94 when taxable income falls to $47,647.

Superannuation Considerations

Your super guarantee is 12% of your ordinary time earnings from 1 July 2026, and your employer must pay this on your full salary before any sacrifice. Salary-sacrificed super contributions are treated as employer contributions and are subject to a 15% contributions tax. The income tax calculator can help you estimate your take-home pay, but it does not factor in salary sacrifice arrangements. Remember that super is not deducted from your take-home pay if job ads quote “plus super.”

What Changes Your Fortnightly Take-Home?

Your fortnightly take-home is what lands in your bank account after income tax, Medicare levy, and any salary sacrifice deductions. The ATO’s comparison table for Sam shows that with an effective arrangement and employee contributions, net disposable income can be higher than without packaging. However, the exact amount depends on your salary, the benefits you choose, and whether you make employee contributions to reduce your employer’s fringe benefits tax (FBT). From 1 April 2027, work-related items provided through salary sacrifice will no longer be FBT-exempt, which may affect future arrangements.

Important Rules for Smart Salary Sacrifice

To have an effective arrangement, you must agree before you perform the work, have a written or verbal agreement, and not be able to access the sacrificed salary. The ATO warns that if you don’t meet these conditions, the benefits may be treated as assessable income. Always seek professional advice before entering a salary sacrifice arrangement, as it can affect child support, government benefits, and study loan repayments.

Questions

Does salary sacrifice affect my super guarantee?

No. Your employer must still pay the full super guarantee (12% from 1 July 2026) on your ordinary time earnings as if no salary sacrifice existed. Any super contributions you salary sacrifice are additional employer contributions, subject to a 15% contributions tax.

Can I salary sacrifice my entire salary?

No. You cannot sacrifice salary or wages that have already been earned. The arrangement must be agreed before you perform the work, and you must retain access to enough income to cover tax, Medicare levy, and other obligations. The ATO requires the arrangement to be effective, meaning you cannot access the sacrificed amount.

How does salary sacrifice impact my Medicare levy?

Salary sacrifice reduces your taxable income, which lowers the 2% Medicare levy you pay. For example, if your taxable income drops from $65,000 to $47,647 (as in the ATO’s car benefit scenario), your Medicare levy falls from $1,300 to $952.94. The levy still applies at full rate for most full-time workers above the single thresholds of $28,011 and $35,013.
